Kosovo Economy in the Third Quarter of 2003 Introduction The Kosovo macroeconomic outlook for the first three quarters of 2003 was characterized by a continuation of the expansion of the domestic economy compared to the same period of the previous year. However, some signs of aggregate demand stabilization emerged. Overall cash injection into the economy started weakening and declined by 3% (cumulative indicator, year-on-year basis). In particular, the third quarter of 2003 witnessed a contraction in the cash injection due to the following factors:
(a) further accumulation of the general budget surplus – budget surplus generated in the third quarter of 2003 significantly accelerated compared to the preceding quarters and was almost 13% higher than the surplus incurred in the same period last year;
(b) increase in private savings in commercial banks deposits (especially by legal entities) – bank deposits increased by 40 million euro during the third quarter; and
(c) outflow of currency – net incoming transfers has been strongly negative for the first time since the beginning of 2002; net outflow of the currency amounted to 45 million euro in the third quarter of 2003
These developments were offset by a high level of general budget expenditure. Expansionary fiscal policy remains a primary factor stimulating domestic economy expansion since the first quarter of 2001. In the third quarter of 2003, the rate of increase of general budget expenditure was almost 40% compared to the same period of 2002. The boost in commercial banks loans to private enterprises, which gained momentum in the second quarter of 2003, continued to support economic growth. It is expected that these two factors will play a leading role in the fourth quarter of 2003. Table 1.1 Cash injection indicators, 2002 – 2003, euro million

MONTHLY MACROECONOMIC MONITOR, NOVEMBER 2003 Page 10 ____________________________________________________________________________________ Real Sector Public sector expansion was accompanied by a gradual development of an emerging private sector. However, the enterprise sector remained dominated by small businesses. According to the Business Register (Ministry of Trade and Industry) out of 1,888 new registered private enterprises in the third quarter of 2003 only 145 were medium or large. Economic activities concentrated mostly in trade (54% of new registered enterprises), although some expansion occurred in construction and industry. Number of new registered enterprises in these sectors increased by 3 and 2 percentage points respectively in comparison to the third quarter of 2002. Number of employees registered in the Business Register in the third quarter of 2003 grew by 7% compared with the same period of the previous year. At the same time, number of workers-wage taxpayers declined by approximately 5%. This represents either strongly overestimated number of registered employees (as Business Register reflects information provided by the enterprises at the moment of their registration, which is not currently updated) or widening tax evasion. Introduction of obligatory pension contributions for all employees shall support better wage tax compliance. Labor Market In the third quarter of 2003 gross labor income (measured by official gross wages and salaries) increased by 19.6% in real terms compared to the same period of last year. This was attributed to the increase in nominal (and real) wages observed since the beginning of the year. The highest increase in monthly gross wage per worker in real terms occurred for the employees of public sector enterprises (including public, state, and socially owned enterprises) and sole proprietors, increase of 21% and 23% respectively. At the same time some important changes took place at the labor market compared to 2002: (a) total official employment remained almost unchanged at the level of around 140,000 wage tax payers (b) employment in private enterprises increased by 5.5% while nominal wages remained almost unchanged, which marks a positive adjustments in this sector (c) although employment in public sector enterprises was considerably reduced, nominal wages tended to increase (d) increasing employment in budget sector was likely to crowd out private sector development Prices and Exchange Rate Kosovo has experienced considerable disinflation since the beginning of 2003. According to the Economic Policy Department estimates consumer prices declined by 4% during the first nine months of 2003. This was mainly attributed to the decrease in prices of food products. Strong increase in prices of wheat, flour and bread which commenced at the beginning of second quarter, was offset by a decline in prices of dairy products, fruits and vegetables. The annual consumer price index is projected to amount to -2.1% in 2003. The euro has depreciated against the currencies of some Kosovo trading partners in the region since the beginning of 2003. Among other factors, this helped to boost Kosovo exports to Albania, Macedonia, and Turkey. At the same time the euro gained against the US dollar, Serbian dinar, and Slovenian tolar. The strongest increase occurred against the US dollar (5.6%).

Monetary Aggregates According to the Banking and Payments Authority of Kosovo (BPK), currency in circulation declined by 45% during the first nine months of 2003. Strong outflow of currency in the third quarter considerably contributed to the declining trend in the monetary aggregate M0. Since the end of 2002 monetary aggregate M2, so called broad money, has followed similar trend. However, the decline in M2 was much slighter and amounted to 6%. The growth of deposits (current accounts and saving deposits) estimated at 12% outperformed the decline in currency in circulation. Graph 1.1 Broad money components, euro million, 2003 Q1 – 2003 Q3

Fiscal Sector General budget surplus accumulated during the first nine months of 2003 amounted to around 83 million euro, more than half of it was generated in the third quarter. Two factors contributed to actual positive cash flow:
(a) budget revenue considerably over performed collection levels originally projected for year 2003 (b) general budget expenditure was significantly lower than the budget plan
Total general budget revenues in the third quarter of 2003 increased by 30% compared to the same period of the previous year. The structure of revenues remained unchanged with 72% of budget revenues collected from border taxes (VAT on imported goods, excise, and customs duty). To the end of the third quarter, no donor budget support grants have been received. Thus, the Kosovo budget has been financed solely from domestic sources. Total general budget expenditures for the first nine months of 2003 amounted to 378 million euro. As of the third quarter, they continued to be less than the budget plan. Acceleration in the rate of total budget
MONTHLY MACROECONOMIC MONITOR, NOVEMBER 2003 Page 12 ____________________________________________________________________________________ spending is expected at the end of the year, especially in months November and December. General budget expenditures underwent important structural changes:
(a) the share of capital outlays and investment projects increased by 3 percentage points compared to the third quarter of 2002
(b) although employment in budget organizations increased by 5,700 persons compared to the third quarter of 2002 the share of expenditure on wages and salaries in total budget spending declined from 31% to 28%
Foreign Trade The build up of the foreign trade deficit accelerated during the second and third quarter of 2003 after several months of gradual contraction. Although exports increased by almost 50%, the coverage of commercial imports of goods by exports amounted to only 3.3%. Commercial imports amounted to 276 million euro in the third quarter of 2003 and grew at a pace of 17% on a year-on-year basis. Graph 1.2 Foreign trade, euro million, 2002 - 2003

July – September 2003 • MID YEAR BUDGET PROCESS REVIEW
The Ministry of Finance and Economy (MFE) continued the process of mid-year-review of the 2003 budget and the allocation of the 2002 budget surplus. Budget development process for 2004-2006 commenced. Based on the proposed 2004 budget ceilings, the MFE and the Government proceeded with the finalization of the draft budget 2004. It was the first time that the MFE had solely managed the budget process in Kosovo.
• FREE TRADE AGREEMENT WITH ALBANIA
The SRSG, Michael Steiner, the Minister of Economy of Albania, Arben Malaj and the Minister of Trade and Industry of Kosovo, Ali Jakupi, signed the first free trade agreement, which will liberalize the trade of goods between Kosovo and Albania. The implementation of free trade agreement will commence on October 1, 2003. The agreement will strengthen Kosovo integration with the regional markets. It foresees a gradual reduction of customs duties for certain products, to their complete elimination during the six year period. In addition, negotiations on a similar agreement with Bosnia and Herzegovina are currently taking place.
• FIVE ADDITIONAL MUNICIPALITIES CERTIFIED FOR MANAGEMENT OF PUBLIC FINANCES
Municipalities of Deçan, Vushtrri, Skënderaj, Zubin Potok and Kamenica were certified for managing public finances. This was the second wave of municipalities’ certification. So far 29 municipalities have been certified. The only municipality that has not been certified is the municipality of Novobrdo.
• KTA APPROVED 18 WINNERS OF THE SECOND ROUND OF PRIVATIZATION
The Managing Board of the Kosovo Trust Agency approved eighteen companies-winners of the second round of Socially Owned Enterprises privatization in Kosovo. At the same time, the Managing Board decided to cancel three tenders for enterprises already soled during the previous and this round of privatization.
• THE FIFTH CONFERENCE ON INVESTMENTS IN KOSOVO HELD IN FRANKFURT, GERMANY.
The fifth conference on investment possibilities in Kosovo was held in Frankfurt in Germany. Among others, German businessmen expressed their interest in investments related to the energy production using wind. These methods have already given results in Germany.

Statistical data on repatriation are based on information provided by the International Organization for Migration (IOM), Mission in Kosovo, Reports on Consolidated IOM Movements to Kosovo. They include only those refugees who decide for a voluntary return to Kosovo, facilitated by IOM. The procedures for repatriation foresee the requirement that refugees report to the Refugee Office in their respective country. Subsequently, the Refugee Office contacts the IOM mission, which provides transportation services to the final destination place in Kosovo along with medical assistance. Usually, transportation is done through the airports in Skopje (Macedonia) or Prishtina.
• Unemployment (Table 3.14, compiled by: Nexhip Gashi) Statistical data on unemployment are based on information provided by the Department of Labor. They cover the number of jobseekers officially registered in the employment offices. There are seven regional employment centers which coordinate operation of registration offices in all municipalities in Kosovo. The requirement for registration is the presentation of the following documents:
- ID card and recent work history - Certificate of education (diploma) and professional qualifications
There are several advantages for registering with the employment office:
- assistance in job applications (filling out necessary documents, CV preparation, etc.) - assistance in job searching - training - assistance in obtaining social benefits
According to the employment office workers, the number of registered jobseekers does not provide full information on unemployment. A large number of unemployed do not register with the employment office; reasons for not registering include: low effectiveness of job searching activities, low social benefits related to unemployment, and lack of information about the employment office. According to Department of Labor estimates, only 30% of jobseekers are officially registered. Also, in many cases, people who have found a job remain registered as unemployed because there is no regulation on deleting them from the register. Those who find the job inform the employment office at their discretion.

� Social assistance benefits (Tables 6.29 - 6.30, compiled by Kadrush Thaqi) There are two kinds of social assistance benefits. The following are the criteria for families to be eligible for social assistance payments: 1. Category 1 – family without resources, none of the family members capable to work, and family
members fitting into one of the following categories: i. Persons over 65 who are not employed.
ii. Dependent children under the age of 15 (14 years old and under). iii. Dependent children in full time education up to the age of 18 or up to the end of
school year in which they reach the age of 18. iv. Adults with a permanent disability who are incapable to work. v. Single parents with children under the age of 10 and no other adult living in the
household. vi. Full time carrier for a person who is over 65 or who is permanently disabled.
vii. The family must not own more than one-half (0.5Ha) hectare of land. The only exception to this is when families do not have access to their land, either because it is mined or because of other security risks. To be eligible for assistance, families in either of these situations must present a completed Declaration of Non-Access to Land.

2. Category 2 - families must meet all of the following criteria: i. None of the family members may be gainfully employed. That is, the family is not
eligible if any member is self employed or employed full-time or part-time, or if anyone has engaged in casual labor (for daily or hourly wage) during the month preceding the application.
ii. Every member of the family who is capable of work must register and obtain a certificate from the Office of Employment certifying he/she is available and seeking work.
iii. The family must be without resources and must not receiving assistance from any members working within or outside Kosovo.
iv. The family must not own more than one-half (0.5) hectare of land. The only exception to this is when families do not have access to their land, either because it is mined or because of other security risks. To be eligible for assistance, families in either of these situations must present a completed Declaration of Non-Access to Land.
v. There must be at least on child under the age of five years (4 years old and under) or the family must have in their full time care an orphan (that is, a child under age 15 whose both parents have died).
vi. The family must not own a motorized vehicle (including tractor or automobile). vii. The family’s name must appear on the lists for distribution of food aid in September
2000.
The level of social assistance payments in both categories depends on the number of family members:
Family with 1 member: 8 euro + 26 euro = 34 euro Family with 2 members: 8 euro + 26 euro + 13 euro = 47 euro Family with 3 members: 8 euro + 26 euro + 13 euro + 5 euro = 52 euro Family with 4 members: 8 euro + 26 euro + 13 euro + 5 euro + 5 euro = 57 euro Family with 5 and more members: 8 euro + 26 euro + 13 euro + 5 euro + 5 euro + 5 euro = 62 euro
• Banking Sector (Tables 5.1 – 5.7, compiled by: Hasan Neziri and Nadire Venhari) Micro Finance Institutions (MFIs): financial intermediation institutions primarily funded by official bilateral aid agencies and humanitarian organizations. The MFIs began operation in Kosovo in 2000.They provide credits mainly to small and medium enterprises and individuals as well as can accept deposits. Average annual interest rate on the MFI loans is about 24%. The MFIs are required to report to the BPK monthly information on their lending activities. Non-banks: financial intermediation institutions, including savings and credit associations, primarily engaged in making loans to households. They are also allowed to take deposits. Savings and credit associations are required to report to the BPK monthly information on their lending activities.
