THE ROLLERCOASTER RIDE OF INDIA’S ECONOMY

The country’s gross domestic product (GDP) grew by 6.7% in 2008-09, lower than the government’s

earlier 7.1% estimate but high enough to ensure that India remains among the fastest growing

economies in the world. Only china grew faster in 2008 at 9%. Exports have contracted for six

successive months as orders dried out because of credit crisis in the US and Europe.

Challenges

The manufacturing sector, which accounts for over 14% of GDP, dipped by 1.4% in the quarter

ending march 31. For all of 2008-09,it grew by the modest 2.4% compared to last year’s 8.2%.

It’s a tricky time for the govt. as recently, measures have pushed up the govt.‘s fiscal deficit, reducing

its ability to spend on social and development schemes or announce more tax cuts to spur demand.

The RBI is also running out of monetary options as it can’t announce more interest rate cuts.

Equity (Shares)

We can say that a Share or Stock is a document issued by a company, which entitles its holder to be

one of the owners of the company. A share is issued by a company or can be purchased from the

stock market.

Derivatives

Derivative is a product whose value is derived from the value of one or more basic variables, called

bases(underlying asset, index, or reference rate), in a contractual manner. The underlying asset can be

equity, commodity, or any other asset, for example, wheat farmers wish to sell their harvest at a

future to eliminate risk of a change in price by that date. Such a transaction is an example of a

derivative. The price of this derivative is driven by the spot price of wheat which is the “underlying”.

In the Indian context the securities contracts(Regulation) Act, 1956 defines “derivative” to incude

15

Page 16: equity valuation

A security derived from a debt instrument, share, loan, whether secured or unsecured, risk instrument

or contract differences or any other form of security.

A contract which derives its value from the prices, or index of underlying asset.

Derivative Products

Forward: A forward contract is a customized contract between to entities, where settlement takes

place on a specific date in the future at today’s pre-agreed price.

Futures: A future contract is an agreement between two parties to buy or sell an asset at a certain

time in the future at the current price. Future contracts are special types of forward contracts in the

sense that the former are standardized exchange-traded contracts.

Options: In finance, an option is a contract between a buyer and a seller that gives the buyer the

right—but not the obligation—to buy or to sell a particular asset (the underlying asset) at a later day

at an agreed price. In return for granting the option, the seller collects a payment (the premium) from

the buyer. A call option gives the buyer the right to buy the underlying asset; a put option gives the

buyer of the option the right to sell the underlying asset. If the buyer chooses to exercise this right,

the seller is obliged to sell or buy the asset at the agreed price. The buyer may choose not to exercise

the right and let it expire. The underlying asset can be a piece of property, or shares of stock or some

other security, such as, among others, a futures contract.

16

Page 17: equity valuation

4. Swap: Traditionally, the exchange of one security for another to change the maturity (bonds),

quality of issues (stocks or bonds), or because investment objectives have changed. Recently, swaps

have grown to include currency swaps and interest rate swaps. If firms in separate countries have

comparative advantages on interest rates, then a swap could benefit both firms. For example, one firm

may have a lower fixed interest rate, while another has access to a lower floating interest rate. These

firms could swap to take advantage of the lower rates.

Chapter 2 Research Methodology

18

Page 19: equity valuation

The research study attempts to provide an empirical validation of the widely held existing theories on

the determinants of firm performance in the Indian context. The study uses financial statement and

capital market ,the research helps to study Indian firms’ financial performance across various

dimensions viz., shareholder value, accounting profitability and its components, growth and risk of

the sample firms. It reveals that even on the same data, the determinants of market-based

performance measures and accounting-based performance measures differ due to influence of

‘Capital Market Conditions’. We found that size, marketing expenditure, and international

diversification had a positive relation with a firm’s market valuation. Apart from these firm attributes

that reflect either operating parameters of firms or ‘strategic choice’ of firm managers, we also found

that a firm’s ownership composition, particularly the level of equity ownership by Domestic

Financial Institutions and Dispersed Public Shareholders, and the leverage of the firm were important

factors affecting its financial performance. The different implications of the findings for various

stakeholders of a firm are given importance.

Bollinger Band

A band plotted two standard deviations away from a simple moving average, developed by famous

technical trader John Bollinger.

The basic interpretation of Bollinger Bands is that prices tend to stay within the upper- and lower-

band.  The distinctive characteristic of Bollinger Bands is that the spacing between the bands varies

based on the volatility of the prices.  During periods of extreme price changes (i.e., high volatility),

the bands widen to become more forgiving. During periods of stagnant pricing(i.e., low volatility),

20

Page 21: equity valuation

the bands narrow to contain prices.

Mr. Bollinger notes the following characteristics of Bollinger Bands.

Sharp price changes tend to occur after the bands tighten, as volatility lessens.

When prices move outside the bands, a continuation of the current trend is implied.

Bottoms and tops made outside the bands followed by bottoms and tops made inside the bands call

for reversals in the trend.

A move that originates at one band tends to go all the way to the other band.  This observation is

useful when projecting price targets.

21

Page 22: equity valuation

In this example of Bollinger bands, the price of the stock is banded by an upper and lower band along

with a 21-day simple moving average.

Standard deviation is a measure of volatility, Bollinger bands adjust themselves to the market

conditions. When the markets become more volatile, the bands widen (move further away from the

average), and during less volatile periods, the bands contract (move closer to the average). The

tightening of the bands is often used by technical traders as an early indication that the volatility is

about to increase sharply.

This is one of the most popular technical analysis techniques. The closer the prices move to the upper

22

Page 23: equity valuation

band, the more overbought the market, and the closer the prices move to the lower band, the more

oversold the market.

2. Moving Average

A Moving Average is an indicator that shows the average value of a security's price over a period of

time.  When calculating a moving average, a mathematical analysis of the security's average value

over a predetermined time period is made.  As the security's price changes, its average price moves

up or down.

The most popular method of interpreting a moving average is to compare the relationship between a

moving average of the security's price with the security's price itself.  A buy signal is generated when

the security's price rises above its moving average and a sell signal is generated when the security's

price falls below its moving average.

This type of moving average trading system is not intended to get you in at the exact bottom nor out

at the exact top.  Rather, it is designed to keep you in line with the security's price trend by buying

shortly after the security's price bottoms and selling shortly after it tops.

The critical element in a moving average is the number of time periods used in calculating the

average.  When using hindsight, you can always find a moving average that would have been

profitable.  The key is to find a moving average that will be consistently profitable.  The most popular

moving average is the 39-week (or 200-day) moving average.  This moving average has an excellent

track record in timing the major (long-term) market cycles.

23

Page 24: equity valuation

3. Beta.

. Beta is a measure of a stock's volatility in relation to the market. By definition, the market has a beta

of 1.0, and individual stocks are ranked according to how much they deviate from the market. A

stock that swings more than the market over time has a beta above 1.0. If a stock moves less than the

market, the stock's beta is less than 1.0. High-beta stocks are supposed to be riskier but provide a

potential for higher returns; low-beta stocks pose less risk but also lower returns.

Beta is a key component for the capital asset pricing model (CAPM), which is used to calculate cost

of equity. Recall that the cost of capital represents the discount rate used to arrive at the present value

of a company's future cash flows. All things being equal, the higher a company's beta is, the higher its

cost of capital discount rate. The higher the discount rate, the lower the present value placed on the

company's future cash flows. In short, beta can impact a company's share valuation

Advantages of Beta

To followers of CAPM, beta is a useful measure. A stock's price variability is important to consider

when assessing risk. Indeed, if you think about risk as the possibility of a stock losing its value, beta

has appeal as a proxy for risk.

Besides, beta offers a clear, quantifiable measure, which makes it easy to work with. Sure, there are

variations on beta depending on things such as the market index used and the time period measured,

but broadly speaking, the notion of beta is fairly straightforward to understand. It's a convenient

measure that can be used to calculate the costs of equity used in a valuation method that discounts

24

Page 25: equity valuation

cash flows.

Disadvantages of Beta

For starters, beta doesn't incorporate new information. Consider the electrical utility company

American Electric Power (AEP). Historically, AEP has been considered a defensive stock with a low

beta. But when it entered the merchant energy business and assumed high debt levels, AEP's historic

beta no longer captured the substantial risks the company took on. At the same time, many

technology stocks, such as Google, are so new to the market they have insufficient price history to

establish a reliable beta.

Another troubling factor is that past price movements are very poor predictors of the future. Betas are

merely rear-view mirrors, reflecting very little of what lies ahead.

Furthermore, the beta measure on a single stock tends to flip around over time, which makes it

unreliable. Granted, for traders looking to buy and sell stocks within short time periods, beta is a

fairly good risk metric. But for investors with long-term horizons, it's less useful.

4. Resistance and support level.

Support is the price level at which demand is thought to be strong enough to prevent the price from

declining further. The logic dictates that as the price declines towards support and gets cheaper,

buyers become more inclined to buy and sellers become less inclined to sell. By the time the price

25

Page 26: equity valuation

reaches the support level, it is believed that demand will overcome supply and prevent the price from

falling below support.

Support levels are usually below the current price, but it is not uncommon for a security to trade at or

near support. Technical analysis is not an exact science and it is sometimes difficult to set exact

support levels. In addition, price movements can be volatile and dip below support briefly.

Sometimes it does not seem logical to consider a support level broken if the price closes 1/8 below

the established support level.

Resistance is the price level at which selling is thought to be strong enough to prevent the price from

rising further. The logic dictates that as the price advances towards resistance, sellers become more

inclined to sell and buyers become less inclined to buy. By the time the price reaches the resistance

level, it is believed that supply will overcome demand and prevent the price from rising above

resistance.

26

Page 27: equity valuation

Resistance levels are usually above the current price, but it is not uncommon for a security to trade at

or near resistance. In addition, price movements can be volatile and rise above resistance briefly.

Sometimes it does not seem logical to consider a resistance level broken if the price closes 1/8 above

the established resistance level.

5. MACD

The MACD ("Moving Average Convergence/Divergence") is a trend following momentum indicator

that shows the relationship between two moving averages of prices.  The MACD was developed by

Gerald Appel, publisher of Systems and Forecasts.

27

Page 28: equity valuation

The MACD is the difference between a 26-day and 12-day exponential moving average.  A 9-day

exponential moving average, called the "signal" (or "trigger") line is plotted on top of the MACD to

show buy/sell opportunities. (Appel specifies exponential moving averages as percentages as

explained on page 170.  Thus, he refers to these three moving averages as 7.5%, 15%, and 20%

respectively.)

Interpretation

The MACD proves most effective in wide-swinging trading markets.  There are three popular ways

to use the MACD: crossovers, overbought/oversold, and divergences.

Crossovers.

The basic MACD trading rule is to sell when the MACD falls below its signal line.  Similarly, a buy

signal occurs when the MACD rises above its signal line.  It is also popular to buy/sell when the

MACD goes above/below zero.

Overbought/ Oversold Conditions.

The MACD is also useful as an overbought/oversold indicator.  When the shorter moving average

pulls away dramatically from the longer moving average (i.e., the MACD rises), it is likely that the

security price is overextending and will soon return to more realistic levels. MACD overbought and

oversold conditions exist vary from security to security.

Divergences.

A indication that an end to the current trend may be near occurs when the MACD diverges from the

security (page 32). A bearish divergence occurs when the MACD is making new lows while prices

28

Page 29: equity valuation

fail to reach new lows.  A bullish divergence occurs when the MACD is making new highs while

prices fail to reach new highs.  Both of these divergences are most significant when they occur at

relatively overbought/oversold levels.

6. Chart Study

Profitable Pattern Number One

THE SYMMETRICAL TRIANGLE: A RELIABLE WORKHORSE

The symmetrical triangle pattern is seen in a stock’s price vacillating up and down and converging

towards a single point. Its back and forth oscillations will become smaller and smaller until the stock

reaches a critical price, breaks out of the pattern, and moves drastically up or down.

The symmetrical triangle pattern is formed when investors are unsure of a stock’s value. Once the

pattern is broken, investors jump on the bandwagon, shooting the stock price north or south.

29

Page 30: equity valuation

How to Profit from Symmetrical Triangles

Symmetrical triangles are very reliable. You can profit from upwards or downwards breakouts.

You’ll learn more about how to earn from downtrends when we talk about maximizing profits.

If you see a symmetrical triangle forming,

• Sideways movement, a period of rest, before the breakout.

• Price of the asset traveling between two converging trendlines.

• Breakout ¾ of the way to the apex.

Profitable Pattern Number Two

ASCENDING AND DESCENDING TRIANGLES: THE TRADITIONAL BULL AND BEAR

When you notice a stock has a series of increasing troughs and the price is unable to break through a

price barrier, chances are you are witnessing the birth of an ascending triangle pattern.

The descending triangle is the bearish counterpart to the ascending triangle.

30

Page 31: equity valuation

.

The ascending and descending patterns indicate a stock is increasing or decreasing in demand. The

stock meets a level of support or resistance (the horizontal trendline) several times before breaking

out and continuing in the direction of the developing up or down pattern.

How to Profit from Ascending and Descending Triangles

Ascending and descending triangles are short-term investor favorites, because the trends allow

short-term traders to earn from the same sharp price increase that long-term investors have been

waiting for. Rather than holding on to a stock for months or years before you finally see a big payday,

you can buy and hold for only a period of days and reap in the same monster returns as the long-

time stock owners.

As with many of our favorite patterns, when you learn to identify ascending and descending triangles,

you can profit from upwards or downwards breakouts. That way, you’ll earn a healthy profit

regardless of where the market is going.

Profitable Pattern Number Three

HEAD AND SHOULDERS: A CHARTADVISOR STAPLE

31

Page 32: equity valuation

The head and shoulders pattern is a prevailing pattern among short sellers, investors who profit from

downtrends. After three peaks, the stock plummets, offering a textbook, high-return opportunity to

traders who catch the trend early.

Head and Shoulders PatternHead and shoulder patterns are characterized by a large peak bordered on either side by two smaller peaks. one trendline, called the neckline, connecting the bottom of the two troughs.

The first trough is a signal that buying demand is starting to weaken. Investors who believe the stock

is undervalued respond with a buying frenzy, followed by a flood of selling when traders fear the

stock has run too high. This decline is followed by another buying streak which fizzles out early.

Finally, the stock declines to its true worth below the original price.

Profitable Patterns Number Four and Five

TRIPLE AND DOUBLE BOTTOMS AND TOPS: REVERSALS UPON REVERSALS

32

Page 33: equity valuation

A W or M pattern forming is just discovered a money-making double bottom or double top pattern.

These patterns are common reversal patterns used to suggest the current stock trend may be likely to

shift.

Double Bottom Pattern

Double Bottom PatternA small peak is surrounded by two equal troughs.

Purchase When:

• The price exceeds the middle-peak price.

Watch For:

• A price increase of 10% to 20% from the first trough to the middle peak.

• Two equal lows, not to differ by more than 3% or 4%.

Triple Bottom Pattern

33

Page 34: equity valuation

Triple Bottom Pattern

Three equal troughs amid a series of peaks.

Purchase When:

• The price exceeds the resistance established by the prior peaks.

Watch For:

• A series of three identical troughs at the end of a prolonged downtrend.

For triple bottom patterns, sell your stock at a target price of:

• Entry price plus the pattern’s height (distance from the resistance to the bottom of the lowest

trough).

Triple Top Pattern

34

Page 35: equity valuation

Triple Top Pattern

Three equal peaks amid a series of troughs.

Purchase When:

• The price falls below the support that formed from the prior troughs.

Watch For:

• A series of three peaks at relatively the same level.

Set Target Price:

For triple top patterns, buy shares at a target price of:

• Entry price minus the pattern’s height (distance from the support to the top of the highest peak).

Chapter 4 Conclusion

Conclusion

The stock market is one of the most important sources for companies to raise money. This allows

businesses to be publicly traded, or raise additional capital for expansion by selling shares of

ownership of the company in a public market. The liquidity that an exchange provides affords

investors the ability to quickly and easily sell securities. This is an attractive feature of investing in

stocks, compared to other less liquid investments such as real estate.

History has shown that the price of shares and other assets is an important part of the dynamics of

economic activity, and can influence or be an indicator of social mood. An economy where the stock

market is on the rise is considered to be an up coming economy. In fact, the stock market is often

considered the primary indicator of a country's economic strength and development. Rising share

prices, for instance, tend to be associated with increased business investment and vice versa. Share

prices also affect the wealth of households and their consumption. Therefore, central banks tend to

keep an eye on the control and behavior of the stock market and, in general, on the smooth operation

of financial system functions. Financial stability is the raison d'être of central banks.

97

Page 98: equity valuation

Exchanges also act as the clearinghouse for each transaction, meaning that they collect and deliver

the shares, and guarantee payment to the seller of a security. This eliminates the risk to an individual

buyer or seller that the counterparty could default on the

transaction.

The smooth functioning of all these activities facilitates economic growth in that lower costs and

enterprise risks promote the production of goods and services as well as employment. In this way the

financial system contributes to increased prosperity.

Research works help us to be update every-time on every field. The tools and techniques used to

predict the price is based on the observations. Resistance and Support level help to predict the price

the share. News are related for the movements, so its necessary to have watch on the news.
