The circuit and ‘financialisation’

I Recent updates for era of financialisation (Seccareccia,2013, Sawyer and Passarella, 2015, Botta, et al 2015).

I Financialisation conceived as rentier and speculativeactivity

The crux of the matter is that a methodologicalframework that takes the aggregate monetarycircuit as its basic unit of analysis is simply notflexible enough to accomodate the new reality offinancialisation

The circuit and shadow banksI Simple aggregate monetary circuit no longer

sufficient.I Basic unit of analysis: borrower–bank–lender

triangular relationship still relevant.I Function of bank deposits as means of payment.I Macroeconomic circuit needs to be updated with

microeconomic structure reflecting institutionalrealities of modern finance

I Two key features:I Sectoral balances now fragmented – need to cope

with heterogeneity within sectorsI Shadow banking system – interface between banks

and the market.

I Increasing importance of final finance versus initialfinance?

Definition of shadow banks

I Differences on how to define shadow bankingI By type of institution: e.g pension funds, hedge

funds, money market fundsI By type of activity: e.g securitisation, repo,

collateralised lendingI By Regulatory position: e.g. maturity and credit

transformation without deposit insurance, access tolender of last resort

‘Shadow money’

I Argument that liabilities of shadow banks are newform of money (Pozsar, 2011; Gorton and Metrick,2012; Stein, 2012; Poszar, 2014; Gabor, 2015, 2016)

I ‘Shadow money’: short-term securities, overnightrepo, MMF deposits

I Money = convertable on demand at par

These instruments have one common attribute, which is that they promise to trade at par ondemand. This makes them money

– Pozsar, 2014, p. 9

Hierarchy of money

I Mehrling: distinguish money (the means of finalsettlement) from credit (a promise to pay money, ormeans of delaying final settlement)

I Merhling: “What looks like money at one level of thesystem looks like credit from the standpoint of thelevel above.”

. . . there is no other case in which a claim to athing can, within limits to be sure, serve the samepurpose as the thing itself: you cannot ride on aclaim to a horse, but you can pay with a claim tomoney. But this is a strong reason for callingmoney what purports to be a claim to legal money, provided it does serve as means of payment.

I Pozsar presents four-way hierarchy of shadowmoney based on:

I Backstop: public (deposit insurance) or private(derivatives-based hedging and insurance)

I Collateral: public (Treasuries) or private

The net payments of dealers and money funds, and those of all other actors in the broaderfinancial ecosystem, are settled using demanddeposits, and net deposit flows between banks aresettled via transfers of reserves between banks’reserve accounts maintained at the central bank.

The vast majority of credit and money claims inthe ecosystem begin life as a loan and the creationof a demand deposit in equal amounts.

‘Internal’ and ‘external’

securitised lendingI Wholesale funding of traditional bank balance sheets

often misleadingly characterized as ‘interbank’ lending(Shin, 2010)

I Much is external funding of financial system

I Rise of institutional cash pools to over $5tn

I Distinction between inside securitised lending andoutside securitised lending

I ‘Internal’ securitised lendingI Credit relationships between financial intermediariesI Logically nets to zero

I ‘External’ securitised lendingI Liabilities of shadow banks held by non-financial

intermediaries; cash pools

Concluding remarksI Banking system as a ‘leverage generator’ for shadow

banking systemI Shadow banking system as ‘leverage silo’ for banking

systemI Mechanism to accomodate rising leverage without

raising investment, ouput and employmentI Division between banks/shadow banks—dichotomy

between money as means of payment and money asstore of value.

[Cash pools] reflect imbalances in the distributionof present incomes—between countries withcurrent account surpluses and deficits, betweencapital and labor, and as a result of anincreasingly large share of savings being managedby ever fewer asset managers.
